What Is Quick Ratio? Formula, Meaning and Example

What Is Quick Ratio?

The Quick Ratio, also called the Acid-Test Ratio, measures a company's ability to meet short-term liabilities using assets that can be converted into cash relatively quickly.

Unlike the Current Ratio, it generally excludes inventory because inventory may take time to sell.

The key question is:

> If the company had to meet its short-term obligations without relying heavily on inventory sales, would it have enough liquid assets?

Quick Ratio Formula

Quick Ratio = Quick Assets ÷ Current Liabilities

A commonly used alternative is:

Quick Ratio = (Current Assets − Inventory − Prepaid Expenses) ÷ Current Liabilities

Quick assets generally include cash, cash equivalents, short-term investments and trade receivables.

Example

Suppose a company has:

Cash = ₹20 crore
Receivables = ₹30 crore
Short-term investments = ₹10 crore
Inventory = ₹40 crore
Current liabilities = ₹50 crore

Quick assets = ₹20 + ₹30 + ₹10 = ₹60 crore.

Quick Ratio = ₹60 crore ÷ ₹50 crore = 1.20

The company has ₹1.20 of quick assets for every ₹1 of current liabilities.

Quick Ratio vs Current Ratio

The Current Ratio includes inventory:

Current Ratio = Current Assets ÷ Current Liabilities

Suppose current assets are ₹100 crore and current liabilities are ₹50 crore.

Current Ratio = 2.00

If inventory is ₹40 crore, quick assets are ₹60 crore.

Quick Ratio = 1.20

Therefore, the Quick Ratio gives a more conservative view of liquidity.

What Does a Quick Ratio Above 1 Mean?

Broadly:

Above 1: quick assets exceed current liabilities
Around 1: quick assets roughly match current liabilities
Below 1: the company may rely more on inventory conversion, operating cash flow or financing

These are not universal rules. Industry characteristics matter.

A retailer may naturally operate with a lower Quick Ratio because inventory is central to its business.

The company's own historical ratios
Similar companies
Industry norms
