What Is Revenue Recognition?

Revenue recognition is the accounting process of recording revenue when a company satisfies the relevant performance obligation—not simply whenever cash is received. The timing and evidence of that recognition can significantly affect reported growth and profitability.

Practical Example

A company receives ₹12 lakh in advance for a one-year service contract. If the service is delivered evenly throughout the year, it generally recognizes revenue over the service period rather than recording the full amount immediately. The advance initially creates a contract liability.

How Investors Can Analyse It

Investors should compare revenue with cash collected, receivables, contract assets and deferred revenue. Rapid revenue growth alongside rising receivables or contract assets may warrant investigation, though business model and payment terms matter. Read accounting policy notes and auditor commentary.

Important Interpretation

Revenue recognition is not the same as revenue quality. Recognition rules determine when revenue is recorded; quality analysis asks whether the revenue is sustainable, collectible and economically meaningful. Unusual changes in policies, estimates or contract terms deserve careful review.
